Sticky Prices

What is Sticky Prices?

Prices and wages that adjust slowly to changes in demand.

Understanding Sticky Prices

Firms change prices infrequently because of contracts, menu costs, and concern about customers; wages rarely fall in nominal terms. As a result, a fall in demand reduces output and jobs before prices adjust.

Price stickiness is why monetary policy can affect real output in the short run, and it is central to New Keynesian models.
